Uargh. I'm terribly sorry to hear of your loss. I've instantly updated 
the Gem Rails page with a strict warning. For future prevention, I'd 
recommend using CVS/Subversion even for local projects.

You would be correct. The Rails command is only for creating new, empty 
applications.

I'll have a look at upgrading the rails command for the next release.
